In the following screenshot I have the elbow of a rigged human model in 3d studio max, as you can see it looks natural: http://i.imgur.com/CFozg.png

The rig is biped and has a physique modifier attached in max, I'm not sure what steps to take to fix it...

Why is this and how can I fix it?

Are you using forearm twist bones? Cause Mecanim doesn't work very well with that. The one in your screenshot, that happens when our 3d artist gives us a model with a foretwist bone. Try removing the twist bones.
